Market environment

  • The US economy remains resilient. The Composite PMI rose to 58.4, its highest level since 2021, while the labour market remained solid, with 162,000 jobs created and unemployment at 4.1%.
  • The Fed remains hawkish in the face of persistently high inflation. It raised rates by 25bps to 3.75–4.00% and maintained a firm stance, as inflation reached 3.4% and underlying price pressures reaccelerated.
  • In Europe, growth is picking up, but inflation is returning alongside it. The Composite PMI rose to 53.1, while inflation reached 3.8%, driven in particular by energy prices. The ECB responded with a 25bp rate hike, taking its deposit rate to 2.50%.
  • Japan continues its monetary policy normalisation. The BoJ raised rates by 25bps to 1.25%, while Tokyo inflation climbed back to 2.7%, leaving the door open to further tightening.
  • The bond market sell-off intensified across the yield curve. The US 10-year yield rose by 54bps to 5.29%, compared with a 26bp increase in the Bund yield to 3.59%, while 2-year maturities recorded moves of a similar magnitude.
  • France is now paying a more visible fiscal risk premium. The 10-year yield reached 4.75%, while the OAT-Bund spread widened by around 40bps amid a deterioration in the country’s fiscal and political outlook.
  • Beneath the headline equity indices, dispersion has become extreme. AI continued to drive the Nasdaq higher (+3.2%), while the S&P 500 edged lower and the equal-weighted index significantly underperformed. In Europe, the Stoxx 600 fell by 2.4%, while Taiwan and Korea outperformed on the back of strength in semiconductors.
  • US monetary tightening and Warsh’s hawkish tone supported the dollar. By contrast, the euro remained under pressure amid tensions in France, while gold corrected as real yields rose and the US dollar strengthened.

Performance commentary

  • The Fund ended the month slightly lower and underperformed its reference indicator.
  • Equities were the main drag on performance, both through stock selection and tactical and top-down positions.
  • Within stock selection, the strong performance of high-beta US names such as Micron, as well as selected hyperscalers such as Meta, which are not held in the portfolio, weighed on relative performance. At the same time, several of our diversifying positions outside the AI theme came under pressure. Within financials, S&P Global, Tradeweb and Mastercard were negatively affected by higher interest rates, while Cencora and Zoetis detracted within healthcare. More broadly, the market environment was unfavourable for quality companies.
  • Top-down equity positions also detracted. Gold miners declined alongside gold, which was pressured by rising US real yields, a stronger dollar and profit-taking following its sharp rally in August. Our index protection options also made a negative contribution.
  • By contrast, fixed-income positioning contributed strongly to performance. Our cautious duration stance helped limit the impact of the sharp rise in yields, while our spread positions, particularly in France, and our exposure to inflation-linked instruments generated positive absolute contributions.
  • Within currencies, our underweight position in the US dollar was a modest relative drag, although this was partly offset by our exposure to the yen, which appreciated sharply at the beginning of the month.

Outlook strategy

  • Higher yields are creating renewed opportunities in fixed income, although selectivity remains essential. We believe the widening in sovereign spreads, particularly in France, is more reflective of a repricing towards fundamentals than of a broader European crisis risk.
  • We remain constructive on equities despite relatively cautious investor positioning. We maintain our convictions in AI, particularly semiconductors, while continuing to diversify into consumer, financial and healthcare names.
  • We increased the portfolio’s modified duration, primarily in the 3–5-year segment in Europe, where current yield levels already price in a significant degree of inflation risk. We also reduced our short positions in US rates through options.
  • We maintain positions designed to benefit from wider French spreads and have increased our exposure to Italian real rates at intermediate maturities, which have become more attractive after being affected by contagion from tensions in France.
  • Inflation remains a key risk. We therefore maintain exposure to inflation-linked bonds in Europe and to US inflation breakevens.
  • We remain structurally underweight the US dollar, despite the tactical support it is receiving from tensions in Europe. The yen and emerging-market currencies, particularly the Brazilian real, remain important sources of diversification.
